Do you have xmllint?  if so try

xmllint --xinclude lfsexample.xml > lfsexample-all.xml
xsltproc --output lfsexample.html lfs2html.xsl lfsexample-all.xml

This should work - and if it does it either means that xsltproc doesn't
support XInclude, or you need to pass it a parameter to enable such
processing.
