Aside from what Johan suggested, does your $LFS/bin/sh symlink exist?
gerard:~$ ls -l $LFS/bin/sh
lrwxrwxrwx   1 root     root            4 Sep  9 12:35 /mnt/lfs/bin/sh -> bash

Also, it must point to plain 'bash' not something like '/mnt/lfs/bin/sh -> 
/mnt/lfs/bin/bash'
